Just checked this again and found that Mozilla and Netscape get this one right as well. It is odd that Firefox does not manage it.

Very strange. Firefox bombs but IE 7 seems to work ok.

IE7 doesn't quite make it as it doesn't apply negative margins to :first-letter

Just noticed that Firefox still doesn't get this right (at all!) while other browsers seem to work just fine, minus Opera which has a rendering bug on :hover (nothing new with Opera).
